It seems using AVI footage in iMovie is a common problem, though I haven't had any issue with it. I would just say download a free conversion app to get the AVI file into some other format (if Quicktime can't do it, Perian probably could).
Mind you, I've only imported AVI footage AFTER it was already imported onto my hard drive. When I tried to get it directly from my digital camera into iMovie, it didn't work.
