What is "Classic" and how does it work exactly?

AFAIK, Classic is an OS 9 emulator for OS X, so you can run most OS 9 applications without rebooting in OS 9 on a dual boot or if you machine can not dual boot OS 9.

The old Mac OS, everything before OS X, is completely different. It's not even remotely the same. But a lot of people still want to run their old applications. So "Classic" sets up an environment within OS X that acts like the old OSes, and so the old applications can work.
