I have an external drive with 2 partitions. One is used for Time Machine backup and the other I'd like to use for portable storage. The portable storage side of the drive will be used to trade files with co-workers. I'd like to be able to set up a password for access to the Time Machine side of the drive to prevent nosy neighbors from poking around in or downloading things from the Time Machine side. Is this possible?

Have to suggest you invest $20-$60 in a either a USB flash drive or another external drive and not carry your Time Machine backup out of your house.

Both 10.7 & 10.8 will allow you to use FileVault 2 to encrypt your TM backup.

Have to agree here. If it's practical to do what you want I am not sure that Time Machine would not ask for the password each time it needs to access the partition.
