I am trying to jailbreak and unlock my iPhone 4 using Pwnage, but at the very last step, it tells me that my device is not capable. Why is this the case and how might I get around this? The version in the settings says it is 4.2.1.

Can somebody help me with this?
Assuming I can jailbreak, what is the next step to unlocking?

I am pretty unknowledgeable so I hope you will excuse me.
Thanks!

Any particular reason why you're using Pwnage? I'm running 4.2.1 on my iPhone 4 and I used limera1n to jailbreak my iPhone. It worked well and now I don't have to deal with a lot of the stupid restrictions that Apple puts on 3rd party apps.
