What is the best way to install linux on a 10.4.11 mac with parallels build 1940?

Which distro are you having trouble with? It's typically a pretty straightforward process. Some of the versions of Ubuntu have been troublesome, but there are a number of tutorials I can link you to if that's the case.

When it says: Boot the install CD, do I run a new virtual machine that I setup with the iso file of ubuntu that I downloaded?

Yes, basically you use the ISO instead of an actual CD.

I got it to work and I thought I should post my solution here:

I downloaded Ubuntu 6.06 from http://releases.ubuntu.com/6.06/ (PC (Intel x86) alternate install CD).

In Parallels I choose Linux and then Other Linux. I left every thing else at the defaults. Under CD/DVD-ROM options I picked Use Image File, and I pointed it at the iso file that I downloaded. It works great!

I don't know what the advantages are of using Ubuntu 7.10, or if there are any big differnces. 6.06 seemed to work well.

Curious that you're sticking to older versions. Is there a reason you didn't download 8.04?

VMware fusion has always been very good at running the latest Ubuntu.
Try installing it with VMware fusion.
