I've been researching and want conformation that this will actually work:

I'm contemplating purchasing the 500GB iMac and getting a 2TB external HDD (connected via firewire) to boost storage.

In conjunction with this I also plan on getting an Airport Extreme Base Station and getting a 3 or 4 TB external HDD to backup the 500GB internal Drive + the 2TB external drive - is this possible?

Yes. Although what I would do if finances permit is to get a Time Capsule and use Time Machine to back up critical files on the internal drive, then for the external drive, get a 2-bay RAID enclosure (like one from IcyDock) and use the RAID mirroring option. This will greatly simplify things.
