This is what happens when i use the cursor keys to navigate/try to recall previous commands with the Up arrow:

    I've tried this:

Look in your Home folder -> Library -> Preferences, and delete the file:

    com.apple.terminal.plist

Next time you run Terminal, it will create the default preferences again.
Didn't change the cursor keys but did reset the bg colour.

    Any ideas? This beats me

The keys have not been defined. Hopefully someone will come along with the key definitions that you are looking for.

Such odd characters will be printed if the current window is executing a program. From your screenshot, I don't actually see a prompt which could mean that an application is being executed. If you open up a new tab/window, do you see a prompt?

Might be a stuck sudo command,
Open the activity monitor and see if there is any process with sudo in it's name and kill it.
Also, OS X Terminal displays a blank window instead of a command prompt | MacFixIt - CNET Reviews

Strange, I left it a few days and the terminal looks normal now, with a prompt

    Thanks
