Password Protecting a Hard-Drive

I have to password protect an external hard-drive. I've read how to do it in disk utility. A lot of people suggest creating a disk image. Can someone explain exactly what a disk image is? I want to do this correctly so I really need a very simple explanation of how to do this.

Let's take a step back ....
Password protecting a hard drive is a solution to a problem.
What is the problem ... maybe there are other options .
Also what OS do you have ?
